What Is Contribution Margin?

Contribution margin is the selling price of a product minus its variable costs — the costs that rise and fall with each unit you produce, such as materials, packaging, shipping, and sales commissions. It deliberately ignores fixed costs (rent, salaries, software, insurance) because those do not change with the next unit sold. What remains is the amount each sale "contributes" first to paying off your fixed costs and, once they are covered, straight to profit.

From Contribution Margin to Break-Even

Contribution margin is the engine behind break-even analysis. Because each unit contributes the same fixed amount toward your fixed costs, you can find exactly how many units you must sell before profit begins:

Every unit sold beyond the break-even point adds its full contribution margin to operating profit, which is why high-margin businesses scale so powerfully once they pass break-even.

Worked Example

Suppose you sell a product for 50 per unit, with 30 of variable cost per unit, fixed costs of 12,000, and you sell 1,000 units:

  • Unit contribution margin = 50 − 30 = 20 per unit
  • Contribution margin ratio = 20 ÷ 50 = 40%
  • Total contribution margin = 20 × 1,000 = 20,000
  • Break-even point = 12,000 ÷ 20 = 600 units
  • Operating profit = 20,000 − 12,000 = 8,000
